Be CASUAL.
He will get it. Don't rush. If he is sounding out words, yay.
Just put those basic sight words on the wall of his bedroom and "read his wall" at night. Put up way up high and down way down low. I put "John climbs the mountain" and my son as a stick figure climbing a stick figure mountain, on my wall. We just casually read the wall at night.
Put signs up "Your shoes go here" with a big arrow where the shoes should go. Then read that at night casually.
It's all about casual and repetition. Just praise and casual. Oh, look, what could that be? Then tell him. He doesn't have to know the words before you tell him. He already sounds out. He can do that some, and you can tell him. It DOESN'T MATTER. Eventually he will memorize the word and then phonics will recede and will only come out when he encounters a new word.
Just read the book to him, putting your finger under each word. Be casual. It doesn't matter that you tell him and he doesn't use his phonics. He will use his phonics at other times. There are 300 Dolch sight words (you can get the list on the Itnernet) which if you label your kid's bedroom wall with A FEW AT A TIME of these words, he will graudally learn them all over time. Just Oh, let's read the wall a couple of times a week or whenever (remember, be casual) and he will absorb the words and know them after 30 times. but if you get tense and upset, he will turn from reading. And for goodness sakes, no flashcards. Unless you put a few in a bundle with hot colors of twine holding them together and leave in lyour car and you do it as fun--make sure the words have the object that they are the word for, I wouldn't do this with words like Where or want etc. Just for nouns.

I don't know how old your child is, but I'll tell you what I'm doing with my child. She's 3 1/2. It seems odd to me to use TV to teach letters/reading, but I've found a DVD that has done wonders for her. It's called Leapfrog Letter Factory. I didn't expect to have the success with it that we've had. My daughter has started sitting at her table while watching the DVD, practicing writing the letters along with the DVD. She did this own her own- I was shocked the first time she asked me to sit with her and write letters. After that, things just sort of took off. I'll ask her "What sound does A make? What sound does C make?" She's learning to recognize letters and the sounds they make. She knows some words just by memory or recognition. After a few more weeks of working with letters, I plan to start putting small words together to teach them to her (words like dog, cat, the, at, etc.)

You say he knows his ABC's does that include the phonetical sounds for each letter? That's the first step. Then putting them together to read simple words (3 letters consonant -vowel-consonant c-v-c-pattern with the soft vowel sound) Also he needs to know sight words, words that don't follow the rules of phonics (the, a etc.) Then you begin with really simple books The cat sat, the cat ran, the cat fell, the cat is tired. With pictures and follow the reading guidelines of look at the picture, sound it out, does it make sense.
If you are homeschooling I suggest getting a program that will walk you through all this. Hooked on Phonics isn't a bad program. If you child will attend school next year I would not push too hard, he will learn in school, and you can ask his teacher how to supplement/match what he is doing there.

I suggest buying Baby Einstein and stay with your child while they learn. You should practice sounds and words with the child. Match up the sounds to the words, on a white board by drawing the letters and practicing the sounds over and over. I beleive Baby's "R" Us sells many educational items to help build a higher knowledge in the English Language. After your child learns the sounds to the letters in words you should read with them to make sure they get everything right!
